Leasing vs. Buying

Before leasing a vehicle, it’s important to understand how leasing and getting a quote works, how payments are calculated, and ultimately whether it makes sense for you over buying.

Leasing is just a method of financing a vehicle. Many people incorrectly assume that leasing is equivalent to renting and that all the money you put into a lease will never be recovered.

This couldn’t be further from the truth. When leasing a car rather than buying, you are just paying for the portion of the car that you will use over a certain number of years and miles, rather than the entire value.

Let’s run some numbers to show how this process compares to purchasing a new car.

Purchasing a Car

Purchasing a car is a straightforward process compared to leasing. For simplicity’s sake, we will be ignoring sales taxes and dealership fees, and rounding amounts down to the nearest dollar.

Vincent has decided to purchase a car for $22,000 and has a trade-in valued at $4,500. He chooses to make no down payment and wants to finance the vehicle for 24 months.

The financing company offers Vincent an Annual Percentage Rate (APR) of 3%.

First, the trade in value is subtracted from the purchase price to get the principal amount.

22,000 – 4,500 = $17,500

Then, the principal amount is divided by the number of months in the loan.

17,500/24 = $729

Then the monthly interest is added. At 3% APR the amount of interest amounts to roughly $21 each month.

Now the monthly interest is added to the monthly payment.

729 + 21 = $750

When we multiply the monthly payment by the number of months in the loan we get a total of $18,000 paid for the car.

Leasing a Car

At the same time, Jules has decided to lease the car at the same purchase price, with the same value trade-in.

First, there is the net capitalized cost. Just like the principal amount in the previous example, this is calculated by subtracting the trade in value from the purchase price.

22,000 – 4,500 = $17,500

Then, we calculate what is called the residual value. The residual value is the expected value of the vehicle after the term of the lease is over, and is calculated by multiplying the sticker price of the car by the residual percentage.

The residual percentage is the estimated percentage of the vehicle’s value retained after the lease term, and is calculated using many factors such as mileage and market trends, and will be provided by the dealer. In this example, we are going to say that the car will depreciate to 60% of its purchase price over the term.

22,000 x .60 = $13,200

Now we calculate the depreciation fee by subtracting the residual value from the net capitalized cost and divide it by the number of payments. Put simply; the depreciation fee is the monthly payment before we add financing fees, sales tax, and additional fees.  

17,500 – 13,200 / 24 = $179

Then the money factor is added, which is the financing fee for a car lease. We are going to use the same APR from the previous scenario of 3%.

We will find the monthly money factor by dividing the APR by 2400.

3/2400 =  0.00125

We can add the net capitalized cost to the residual value and multiply it by the money factor and get the total financing fees for each month of the lease term.

(17,500 + 13,200) x 0.00125 =$38

Finally, adding the depreciation fee to the money factor gives us our final monthly payment before adding fees and taxes.

179 + 38 = $217

Now we can look at where Vincent and Jules are after two years.

Jules has paid a total of $5,208 in transportation expenses.

Vincent has paid $18,000 in transportation expenses. However, Vincent now owns the vehicle. If we assume the residual value was accurate, Vincent’s car is now worth $13,200, making his expenses just $4,800 after the sale.

You might be thinking “But wait! Vincent spent less money than Jules by purchasing his car!”

If you’ve been considering a quote on leasing and doing research into the practice, you may have seen the terms “open-end” and “closed-end.” These are the two main types of auto leasing agreements that a lessee will sign, and each has significant differences from the other.

This is why leases have mileage limits and excessive wear and tear fees. If you were allowed to drive the vehicle as much as you wanted, the residual value would be near-impossible to predict. Lessors would lose a lot of money.

Remember that in a closed-end lease, the lessee is responsible for honoring certain conditions including mileage limits and keeping the vehicle in decent shape.

In an open-end lease, the buyer is allowed more freedom. By having the lessee assume the risk, the dealer can afford to offer them unlimited mileage limits and does not need to charge fees for excess wear and tear.

The extra depreciation resulting from these factors is the lessee’s responsibility. Therefore, the dealer doesn’t need to charge fees to offset the loss.

Open-end auto leasing is used primarily by commercial businesses.

Often times, the amount of mileage they will need to put on the vehicles to conduct their operations is very difficult to predict.

Additionally, some businesses may have their fleets operated by multiple drivers, making the final condition of the vehicle challenging to predict.

Rather than pay substantial fees in these situations, they instead take on the responsibility for paying the difference between the market and residual values.

If they choose to return the vehicle at the end of the term, and the agreement listed a residual value of $23,000, but the market value is only $17,000, they can either pay the dealer $23,000 and keep the vehicle or return it and pay the $6,000 difference.

  • Capitalized Cost: The negotiated selling price of your car is called the capitalized cost, sometimes referred to as the “cap cost”. The lower the cap cost of a leased vehicle, the lower the monthly lease fee.
  • Capitalized Cost Reduction: Capital cost reduction is anything that reduces the cap cost. It could be a down payment, rebate, or trade-in-allowance. The higher the cap cost reduction, the lower the monthly payments.
  • Residual Value: The value of your car when the lease agreement ends.
  • Depreciation: The amount you will need to pay for the expected decline in value of your car during the duration of your lease. This doesn’t include any cost that you may have to incur for repair etc.
  • Rend Charge: A fixed amount that’s charged on a monthly basis in addition to the depreciation value of the car.

The dealers will charge you a fee against the expected decline in value of the car during the lease period (known as “depreciation fee”).

And here comes the important part: Not all cars depreciate equally. Some cars hold their value for longer than others, i.e., they depreciate less. A car that depreciates less is said to have a high “residual value.” This means that the residual (or the amount of estimated market value) is still high. Ideally, your priority should be to lease a car with a greater residual value compared to its counterparts.

Let’s illustrate that with an example:

Say an uninformed shopper, Molly, leases a $40,000 car with a weak residual value. She leases the car for three years during which it loses 50% of its value. Therefore, she will need to pay the depreciation amount ($40,000 ÷ .50 = $20,000), divided into 36 monthly payments of ~$555 a month for 3 years (plus the regular fees).

You, meanwhile, having learned from Molly’s mistake, did your research and picked a car that also sells for $40,000, but has a much stronger residual value. It loses only 25% of its value over the 36-month-long lease period. Therefore, you’d only pay a depreciation fee of about $10,000 (25% of $40,000) divided into 36 monthly payments of ~$278 a month (plus the regular fees).

Clearly then, it pays to research the particular vehicle’s residual value before committing to a lease.

Now that we’ve got the selection of the car out of the way, let’s focus on mileage options:

4 – Picking the Right Mileage Plan

This is a relatively more straightforward call to make. Most car leasing companies offer their customers multiple mileage options to choose. At Oz Leasing, we offer four options for most of our cars: 7,500 miles; 10,000 miles; 12,000 miles; 15,000 miles. Pick whichever you may prefer.
